What this actually is

This is a LOAN. It is a very good one — USDA lends directly, and a payment subsidy can cut your effective payment down to what you would pay if the loan carried a 1% interest rate — but it is borrowed money secured by your house and you repay it. Say that clearly because "1% government home loan" is sold online as if it were a giveaway. And there is a second thing the advertising leaves out that you must know before signing: the payment subsidy is SUBJECT TO RECAPTURE. Federal regulation is explicit — payment subsidies must be repaid when the borrower transfers title or stops occupying the property. The amount is based on your equity and the property's appreciation, capped at the subsidy you received; if there is no equity, the principal reduction attributable to subsidy is not collected, and if you refinance or pay off without selling and keep living there, recapture can be deferred interest-free until you sell or move out. So the subsidy is best understood as a deferred obligation, not free money. That is not a reason to avoid the program — for a rural buyer with no down payment it is often the best terms available anywhere — it is a reason to know what you are signing.

Who qualifies, and what trips people up

Your household's adjusted income must not exceed the area's low-income limit at loan approval and the moderate-income limit at closing. The property must be in an eligible rural area and you must personally occupy it. You must be a US citizen or a qualifying legal alien. Crucially, you must be UNABLE to get credit elsewhere on terms you could reasonably meet — this program exists for people conventional lenders turn down, so a prior mortgage denial helps rather than hurts. Repayment ability is tested: principal, interest, taxes and insurance no more than 33% of repayment income, and total debt no more than 41%; a cosigner or another household member can join the application if you fall short. Credit history is reviewed, and things that count against you include two or more rent payments 30+ days late in the last two years and open collection accounts without a payment arrangement. An outstanding federal court judgment against you (other than Tax Court) disqualifies you outright. Payment subsidy requires a loan term of 25 years or more. Apply through your USDA Rural Development state or area office — free, and no broker is needed.
